introduction
Frans Verheeke voorzitter Incofin
Frans Verheeke chairman Incofin
In the course of 2005 the microfinance sector benefited from the massive worldwide interest generated by the International Year of Microcredit. UN Secretary General Kofi Annan sees microfinance as one of the most efficient tools in the battle against worldwide poverty. For small entrepreneurs, microfinance acts as a lever, enabling them to take the reins of destiny in their own hands and thus break the vicious circle of poverty. In this way, microfinance makes an important contribution towards achievement of the first Millennium Development Goal: halving extreme poverty by 2015.
In 2005 Incofin had the wind in its sails thanks to the above-mentioned interest in microfinance. Important steps towards further expansion were taken. Incofin’s capital grew by more than 1.7 million euro to 5.2 million euro, this is an increase of 50 %. The number of shareholders rose to 231. Incofin’s investment portfolio grew to 4.2 million euro. The year 2005 was also the first operating year of Impulse Microfinance Investment, a specialist microfinance investment fund set up by Incofin, together with 4 Belgian institutional investors (KBC, Boerenbond, VDK spaarbank and Volksvermogen), in observance of the International Year of Microcredit. The fund started out in December 2004 with a capital of 5 million euro. In the course of 2005 Impulse’s capital doubled to 10 million euro. In addition, loans were attracted to raise the total fund volume. In just one year Impulse has executed 12 investments worth 8.7 million euro.

Incofin invests only in microfinance institutions that have an unmistakable social impact. It is in fact Incofin’s objective to provide as many small entrepreneurs as possible with access to financial services. Thanks to the vigorous growth of its portfolio, Incofin is able to achieve this objective on an increasingly wider scale. Through their investments in MFIs, Incofin and Impulse already reach some 700,000 micro-entrepreneurs in the southern hemisphere. I wish to thank our shareholders for their strong support. I also extend a word of gratitude to the colleagues of the Board of Directors and of the Investment Committee: with their high interest and competence they help to lead our company. Finally, I congratulate the management team, under the inspiring leadership of Loïc De Cannière, for the good results of the past year.

Since my first loan I got goods for my house, but mainly I have used it for the production or reinvestment. The loan is something we should know how to use, be respectful and have the willingness to repay. With these first two premises we could use it in a very good way. It could be a source of progress but if one wastes the money, the debt raises and one fails. Christian Francisco Olórtegui Castro (client of Confianza – Peru)

Waarden
Values
×
×
Social focus. Incofin’s investments in MFIs are judged for their development relevance.
×
Operational effectiveness and long-term vision. Incofin judges MFIs also on the basis of their financial solidity, founded on the results of a thorough screening and on a solid business plan.
×
Respect for local initiative. The control of the MFIs in which Incofin invests, remains usually in the hands of local management that aims to achieve its goals in a professional and ambitious manner. Incofin wishes only to play a supportive role, certainly not the part of leader.
×
Transparency and integrity. Incofin strives for total transparency, both vis-à-vis its shareholders and the MFIs in which it has decided to invest. Incofin accepts nothing less than complete integrity within its own team and of its southern partners.
×
Professionalism, quality and efficiency. Incofin aims to provide high-quality services and products in a professional manner. Incofin operates cost-effectively and efficiently.
×
Sociale gedrevenheid.

the priority: investing in microfinance
Incofin reinvests the capital, raised by its shareholders, in local intermediary financial structures in the southern hemisphere (MFIs). Incofin invests in these MFIs in the form of loans and capital participations. In their turn, the MFIs use Incofin’s investments to extend microcredits to their clients: the local micro-entrepreneurs. The final beneficiaries of Incofin’s investments are therefore the micro-entrepreneurs in the southern hemisphere. This method of investing in MFIs generates a large leverage effect for the local entrepreneurs: Incofin invests (together with Impulse) in 20 MFIs with a combined client base of 691,000 entrepreneurs.
×
Small entrepreneurs readily find their way to these local MFIs.
×
The MFIs are located close to local entrepreneurs and ideally positioned to assess their capacities and limitations. This is reflected in an excellent repayment ratio.
×
MFIs reach a multiplicity of micro-enterprises which account for the majority of business activity in developing countries.
×
Investing in a broad portfolio of business activities reduces the financial risk (for the MFIs and for Incofin).
The loan portfolios of the MFIs serve to support a wide range of economic activities, such as agriculture and agro-businesses, small-scale industries, building sector and various other service sectors.
×
Incofin can invest efficiently as it is no longer necessary to analyze and assess each underlying company.
×
Incofin’s investments make it possible for the MFIs to tap other financing sources as well, thereby creating a powerful financial lever.
×
×
×
×
Incofin channels all its investments through local MFIs and this offers numerous advantages:
×

Incofin seeks a combination of financial and social return on its investments. As for financial return, Incofin strives to achieve reasonable profitability, which should, in the medium term, enable the company to pay a modest dividend. As for social return, with its investments in MFIs Incofin intends to create the greatest possible social impact for the benefit of the MFIs: the local micro-entrepreneurs.

the three activities of Incofin
Incofin has three core activities which are all related to the microfinance sector.
Beheer van de eigen investeringsportefeuille
Management of its own investment portfolio
As an investment company Incofin has built up its own investment portfolio over the years. During the nineties this portfolio was focused mainly on SMEs, but in 2002 the Board of Directors decided to invest exclusively in the microfinance sector.
The book value of the investment portfolio amounted to 4,214,585 euro at the end of December, or an increase of 1,250,158 euro compared to the previous year. Of this portfolio, 87% is invested directly or indirectly (via Impulse) in MFIs. Incofin invests both in share capital and via loans. Incofin develops a long-term partnership with the MFIs in which it invests. Incofin’s investments reach deep into the market of the MFIs. This means that Incofin invests also in smaller and rural MFIs to provide also rural population groups with access to microfinance. Clearly, Incofin invests only in MFIs that meet the specified quality criteria.

Beheer van investeringsfondsen voor microfinanciering (fund management)
Management of microfinance investment funds (fund management)
Private investment funds play an increasingly important role in the financing of MFIs. Incofin has the know-how, the field knowledge, the networks and the capacity for managing such funds.
Incofin acts as fund manager for “Impulse Microfinance Investment Fund”, a Belgian investment fund set up by a number of financial groups in collaboration with Incofin on 21 December 2004 in observance of the International Year of Microcredit. Impulse specializes in worldwide investments in the form of loans to MFIs.
In addition, Incofin manages an investment portfolio in developing countries for the account of Volksvermogen, Incofin’s major shareholder. The remuneration that Incofin receives for managing these investment funds constitutes an important source of income for Incofin.
Consultancy Incofin’s consultancy activity is focused mainly on the provision of services to the Belgian Raiffeisen Foundation (BRS). Services to BRS are mainly concerned with advice on microfinance projects. In addition, Incofin was also responsible for the coordination of Ex-Change, a platform for technical support to companies in the southern hemisphere. Since this activity falls outside the scope of microfinance, Incofin will transfer the coordination of ExChange to another party.

risicobeheer
risk management
Incofin’s mission as an investment company brings with it a certain degree of risk. In order to be able to assess and to control such risks, a management model has been drawn up that takes into account: × the internal aspects of Incofin × the market and the environment × the counter-parties
In order to limit the continuity risk, Incofin resolutely opts for an ultra-professional approach and operates in accordance with good organisational practices as they are a standard procedure in a professional business environment. At the same time, the company aims at ensuring a diversified income structure.

In 2005, Incofin set up a partnership with the Bolivian Crédito con Educación Crecer, one of the largest Village Banking MFIs in Latin America. Crecer means credit with training. The institution – which evolved from a development project – is mainly active in rural areas, where the poverty issue is particularly acute. Bolivia is one of the poorest countries on the continent, 63% of its population lives below the poverty line, and outside the cities the percentage is as high as 82%.

The system of the Village Banks, or community banks, is a form of group loans with a joint and several guarantee, coupled with saving and training. Initially, the members give 10% of the loan they have applied for to their community bank as savings. Crecer then extends a loan to this group. The amount that each member can borrow depends on the number of lending cycles that he or she has already completed. The group comes together every two weeks, on which occasion the members are required to save a specific amount and repay their loans. At these moments Crecer also provides short training courses focusing on family health and well-being issues. Crecer has established 4,650 community banks throughout the country, each having an average of 16 members, nearly all of them women. The methodology can be applied in a wide variety of circumstances, regardless of the economic activity or the urban or rural character. The women develop a broad range of activities such as spinning and weaving, retail trade, foodstalls, horticulture, breeding of small livestock. With the proceeds of these activities the families are able to meet their basic needs. In a US university study examining the social impact of Crecer’s credit activity, Leocadia, aged 45, tells how her life on the highlands has changed for the better. Leocadia

lives with her husband and 6 children in the small village of Achacachi. The family has a few dairy cows and produces cheese by the traditional method. To provide for their basic needs, they also grow potatoes, wheat and quinoa, the cereal grain from the Andes. Leocadia joined the local community bank 8 years ago. Since then she has been able to make several small investments in her little farm, including the purchase of a cow and sowing seed. The first loan she took was worth 300 Bolivianos, her latest loan amounted to 2,000 Bolivianos (around 220 euro). Bit by bit her working capital grew, so that also her income increased. More resources thus became available to feed and clothe the children. However, the community bank also fulfils an important insurance function: a few years ago when the family faced an income crisis caused by drought, Leocadia was able to pay the children’s school money with the savings she had deposited with the community bank. The methodology of the community banks is characterized by small loans. As a result, an MFI like Crecer reaches the poorest layers of the population. Crecer manages to combine this social focus with full cost coverage. The credit line extended by Impulse Microfinance Investment Fund played a crucial role in the growth path achieved by Crecer in 2005. Crecer’s business plan provides for a further expansion of activities by 2009, with a portfolio that is expected to total 30 million dollars and some 163,000 clients.

With its 130 million inhabitants Nigeria is not only Africa’s most densely populated country, but also one of the poorest countries on the continent. The country has massive oil reserves, but the oil income does not benefit the local population. As many as 70% of the population has a daily income of less than one US dollar and lives in extreme poverty. Despite the enormous demand for efficient microfinance services, the microfinance sector in Nigeria is still in its infancy stage. The existing microfinance institutions reach only 2% of the population. Lapo (Lift Above Poverty Organization) is an exception in the Nigerian microfinance landscape: it is a sustainable, self-sufficient and well-governed organization that effectively succeeds in reaching the poorest of the poor.
Lapo is based on the methodology and approach of the Grameen Bank, the microfinance bank in Bangladesh that is one of pioneers of modern microfinance. The key features of this methodology are exclusive focus on the poor, focus on women, group lending, compulsory saving system and weekly group meetings. A Bangladesh sister organization provided technical assistance to Lapo in the initial phase, a unique example of south-south cooperation. The philosophy of the Grameen Bank was adapted to suit the Nigerian conditions.
Daarna volgt
Since its inception in 1991, Lapo has been working with the poorest of the poor as target group. Today, Lapo provides mainly financial services to develop entrepreneurship among women. Lapo operates primarily via group loans. The whole process starts by composing groups of ten to thirty women. The women compose the groups themselves, hence mutual trust is a very important factor. This trust is also a guarantee for proper functioning. This is followed by an analysis of the living conditions of the group members. The group is monitored very closely: a group manager is appointed, sub-groups are formed, and there is a 6-week training before the first loan is granted. Weekly

During the analysis Incofin was much impressed by the reach of Lapo: the majority of Lapo’s clients has a daily income of less than 1 US dollar. With its operation Lapo confirms a generally accepted principle in the world of microfinance: poor clients use money very wisely and repay correctly. As part of its effort to consolidate the financial sector, the Nigerian government has established new regulations for microfinance institutions. Lapo managed to adapt to these new regulations and was granted an official license. Incofin granted Lapo a loan of 250,000 euro, thereby enabling it to continue its professional development.

Cambodia is still suffering from the legacy of its twentyyear civil war. The country’s social and economic infrastructure was all but annihilated by the Khmer Rouge. This has made Cambodia one of the poorest countries in the region. 36% of its 14 million inhabitants live under the poverty line and 20% of households are made up of single mothers.
Although agriculture (rice, rubber, vegetables, corn, cashews, tapioca) remains the main source of income in rural areas, a growing percentage of national income is generated by other sectors such as services, industry and production, including clothing and textile, rice milling, fishing industry, wood and wood products, rubber products, cement, precious stones.
Prasac – which emerged from a EU-funded development project – is only active in the rural areas (provinces around Phnom Penh), where poverty is particularly acute. 75% of the population is engaged in the agricultural sector. The rural infrastructure remains inadequate.

The Khmer Rouge completely destroyed the financial and banking sector and even abolished money for a number of years. After the 1991 peace treaties donor money poured into the country to support the reconstruction. In this challenging post-conflict context, microfinance offered possibilities for successful collaboration between donors, the private sector, the civilian community and the government. By attracting international investors the microfinance sector plays an important role in improving the general perception of the investment climate in the country.

70% of Prasac’s clients use the loans to strengthen their agricultural activities. Women represent 68% of the clients and typically borrow in groups. Group loans (61% of the loans) are strongly represented in the portfolio. More than half of the portfolio consists of loans of less than 200 euro. The agricultural loans are used primarily to optimize rice production during the dry season when the level of the Mekong has dropped sufficiently to permit agricultural activity and to achieve higher yields. The credits are used not only to purchase input (sowing seed, fertilizer) but also for the acquisition of equipment such as water pumps for irrigation, cultivators and winnows. Geographically, Prasac is operational in 11 of the country’s 20 provinces through 13 branch offices, 36 sub-branches and 10 service offices. As a result, Prasac works very close to its clients. Prasac’s professional service provision approach is recognized by CGAP which announced the MFI as winner in the highest prize class of its Financial Transparency Award 2005. Rural financing addresses a concrete need and therefore has an unmistakable social impact. Prasac manages to combine this social focus with full cost coverage. Prasac has the ambition to serve 118,000 clients with a portfolio of 19.4 million US dollar by the end of 2007. The credit line granted by Impulse Microfinance Investment Fund was crucial for the growth recorded by Prasac in 2005. In the course of the year, the portfolio grew by 41.7% and the number of clients increased by 9,500.

Fama (Fundación Para el Apoyo a la Microempresa) was established in December 1991 – shortly after the end of the Sandinist regime – by a group of Nicaraguan entrepreneurs. The aim of the founders was to support the informal sector with enterprise loans and with accompanying training. Today, FAMA occupies a prominent position in Nicaragua’s microfinance sector: the MFI holds a market share of 9% for credit volume (fourth largest) and 10% for number of clients (fifth largest). Fama caters exclusively for urban clients and is active in various urban centers. A major portion of the portfolio (30%) is lent out in the capital of Managua.

Through targeted promotion campaigns Fama aims to reach as many women as possible, resulting in a clientele that consists for 75% of women. To ensure that the poorest population groups have access to its services, Fama keeps the entry barrier extremely low. Fama does not require real guarantees, so that also women with very little possessions can apply for a loan. The credit risk is limited by extending only very small loans with a short tenure. Within the top ten of Nicaraguan MFIs, Fama has the second lowest loan average. Through intensive growth Fama achieves important economies of scale, allowing the institution to expand its reach and improve its efficiency, which in turn translates into lower interest rates for clients. Nicaragua does not have a suitable legal framework for microfinance. Most MFIs – including Fama – operate under NGO status. In order to be able to operate under the supervision of the Bank Commission, Fama submitted in 2005 an application for a Finance Company license to the Central Bank. The regulator’s initial response was positive, and Fama expects to be granted the license in the course of 2006.

Finance Company.
The transformation to Finance Company is the pinnacle of a long process of institutional development, which turned Fama into a professional MFI with numerous strengths. Sustainability is ensured by its high solvency ratio, by planned and controlled expansion, and by stability in governance and management. The MFI also excels in delinquency control, which allows the institution to achieve good profitability. All these elements were reason enough for Incofin to extend a credit to Fama already in 2004. Fama’s sustained expansion created additional funding needs. In the course of 2005 Incofin received a new investment request. Impulse Microfinance Investment Fund provided Fama with the necessary follow-on funding. MFIs from Incofin’s own portfolio are in fact eligible for funding by Impulse as soon as their funding needs become particularly important. This approach leads to great satisfaction among MFIs like Fama as they see their financial relationship with Incofin develop at a rate that is commensurate with their demand.

social and financial performance of the MFIs
Incofin invests in MFIs that gear their service offerings to the needs of local micro-entrepreneurs and that seek to optimize the social impact of their operation. When analyzing the investment requests, Incofin evaluates the MFIs on the basis of a score that comprises both financial and social indicators.
The audit of the social performance of the MFIs addresses three aspects: 1. The social dimension of the mission of the MFIs 2. The outreach of the MFIs (qualitative and quantitative) 3. The use of “social performance management systems” (SPMS) with which the MFIs measure and monitor their social impact Incofin and Impulse together invest in 20 different MFIs, spread over 13 different countries. Together, these 20 MFIs reach 691,000 clients, 71% of which are women. The sum of the loan portfolios of these 20 MFIs amounts to 381 million euro.
As a rule, Incofin invests in smaller MFIs, whereas Impulse also invests in a number of larger MFIs. In addition, Impulse invests in countries such as Azerbaijan and Kosovo, where the average credit is substantially higher than in Africa. This explains why the average credit for the MFIs in Impulse’s portfolio is higher than that of Incofin. The MFIs in Incofin’s and Impulse’s portfolios are healthy and efficient financial institutions: they have a good quality loan portfolio (with limited delinquency), they keep their overheads under control and they are profitable. The table on the next page shows the aggregated data for both portfolios.

Explanatory Notes to the Incofin Balance Sheet 2005
At the end of 2005 the Incofin total balance sheet amounted to 5,604,476 euro, a 35% increase compared with the previous year. Incofin’s equity amounted to 5,140,068 euro at the end of the financial year, i.e. an increase of 1,859,748 euro against the previous year. This increase is mainly due to a capital increase in the amount of 1,733,520 euro (to 5,223,748 euro) and to the reserved profit of the financial year in the amount of 126,228 euro.
Incofin’s liabilities, which consist primarily of loans in US dollars as coverage for the risk of euro to US dollar exchange rate fluctuations, halved last year to 424,761 euro. The reason for this is that Incofin increasingly hedges the exchange risk through swaps. On the assets side, Incofin’s gross investment portfolio amounted to 4,214,585 euro at the end of the year. This is an increase of 1,223,324 euro compared with the previous year. The portfolio consists for 1,969,747 euro of participations. The remaining part of the portfolio consists of loans, mainly to MFIs. For the loan to Acquapisco, the only loan to an SME, an additional depreciation was taken of 36,250 euro, because of the bad expectancies of the company. Incofin’s major new investment in 2005 was a participation of 1,000,000 euro in Impulse Microfinance Investment Fund. At the end of the financial year Incofin’s cash and investments amounted to 1,271,139 euro. This cash is mainly the result of the capital increase in the last quarter of 2005 and will be reinvested in MFIs in the course of 2006. A portion of this cash (184,042 euro) serves as collateral for loans in US dollars which Incofin has taken as coverage for the exchange risk on US dollar denominated loans extended by Incofin. This portion of the cash is not available for direct investments.
